ABC Analysis: How to Prioritize Inventory in a Factory

What is ABC Analysis?

ABC Analysis is an inventory management technique that classifies materials based on their annual consumption value.

It helps factories identify which materials need more attention and tighter control.

The Three Categories

A – High-value items

  • Small percentage of total inventory items.
  • Contribute a large share of total inventory value.
  • Require strict monitoring and frequent review.

B – Medium-value items

  • Moderate contribution to inventory value.
  • Require regular monitoring.

C – Low-value items

  • Large percentage of inventory items.
  • Contribute a small share of total inventory value.
  • Can be managed with simpler controls.

Simple Example

A factory uses three raw materials:

  • Material A: Annual consumption value = ₹5,00,000
  • Material B: Annual consumption value = ₹2,00,000
  • Material C: Annual consumption value = ₹50,000

Based on their consumption values:

  • Material A → Category A
  • Material B → Category B
  • Material C → Category C

Why does ABC Analysis matter?

  • Helps focus attention on high-value materials.
  • Improves inventory control.
  • Reduces unnecessary stock investment.
  • Supports better purchasing decisions.
  • Helps prioritize stock verification.

Important Insight

A low-value material can still be critical to production. For example, a small ₹10 component may stop an entire assembly line if it is unavailable.

Therefore, ABC Analysis should be considered along with material criticality and supply risk.

Practical Insight

Don’t spend the same amount of time controlling every inventory item.

Give high-value materials tighter control while ensuring that essential low-value components are never allowed to stop production.
